Basically you have a server farm that renders, compiles, etc for your computer. When I do 3d work I send it to a 'cloud' where it gets compiled and rendered by multiple machines at once and then sent back to me in half the time than if I rendered it locally.
It's handy but Microsoft has kind of made it obscure. Especially with that commercial with the family portraits. It doesn't make much sense. They are just mix matching the good and bad photos. That does not have anything to do with the 'Cloud' as it can all be done on one machine.
